Hi. I am currently trying to use the lagarith lossless codec to record my 3DS gameplay with. It records fine and outputs the .avi file but when I go to Sony Vegas to import the file, it simply doesn't allow me. Why is it not allowing me to do this??

It seems to be a problem in Sony Vegas. I don't use this program, but if I put my video footage (recorded with lagarith lossless) in Adobe Premiere, there are no problems.
It could be helpful to contact Sony Vegas' support.
